Abstract
This paper investigates the long-run macroeconomic consequences of China’s economic policy uncertainty (EPU), which we characterize as multifaceted and persistent. We posit that protracted EPU drives economic agents beyond the familiar short-run reaction of temporarily curtailing consumption and investment toward a structural reconfiguration of both the scale and patterns of these activities—an adjustment that differs qualitatively from that observed in advanced Western economies. To test this proposition, we develop a theoretical framework and an empirical strategy that trace how EPU shocks reshape China’s macroeconomic equilibrium. Specifically, we examine (i) changes in the slopes of the IS and LM schedules, which jointly underpin aggregate demand, and (ii) shifts in the aggregate-supply curve. Our results show that, in the long run, EPU-induced alterations in the IS–LM configuration make China’s macro dynamics appear, at first glance, consistent with the classical tradition; yet the underlying transmission mechanism aligns more closely with Keynesian reasoning. These findings imply that, within China’s socialist market economy, sustained policy uncertainty deepens existing distortions between the state, market actors, and price signals. Such distortions inhibit the maturation of market mechanisms, attenuate the effectiveness of macroeconomic policy, and ultimately weigh on the country’s growth prospects.
