Abstract

This study empirically analyzes how economic policy uncertainty (EPU) and geopolitical risk (GPR) affect China's forward interest rates and interprets the results based on the distinctive characteristics of the Chinese economy and bond market. The findings reveal that both economic policy uncertainty and geopolitical risk shocks exert statistically significant negative effects on China's forward interest rates. While these results appear similar to existing empirical studies on the United States and other economies, this study offers fundamental differentiation by interpreting the underlying mechanisms through China's unique institutional characteristics. The distinctive Chinese characteristics identified in this study include two key aspects. First, China's monetary policy does not adjust gradually through market mechanisms but rather exhibits discontinuous adjustments to address economic shocks when they occur. This creates sudden jump phenomena as limited market participants share information and act collectively in response to policy signals. Second, while Western financial markets offer diverse safe-haven assets that allow investors to choose alternative investment destinations when risk premiums rise, China lacks adequate substitute safe assets for government bonds. Consequently, even when uncertainty or risk escalates, remaining in the safe bond market while accepting negative risk premiums becomes the only viable means of risk avoidance for market participants. These findings contribute to the literature by demonstrating that while the directional effects of uncertainty shocks on interest rates may appear universal, the transmission mechanisms are fundamentally shaped by country-specific institutional frameworks and market structures. The study highlights the importance of considering institutional contexts when analyzing financial market responses to uncertainty shocks in emerging econ.
