Abstract

The cumulative prospect theory explains that investors are willing to invest in very low probability securities in order to gain extremely large gains. Accordingly, Schneider and Spalt (2016) insist that corporate investment is increasing with the expected skewness since the CEOs subject to long-shot bias perceive projects with high expected skewness to have large upside potential. The preference for lottery-type securities is also found in the Korea’s stock market, and therefore, I examine 676 KOSPI-listed firms (9,056 firm-year observations) over the period 2002 to 2017 in studying the relationship between expected skewness and corporate investment. The baseline model of this study adequately demonstrates that the corporate investment is positively related to the expected skewness, and the Granger-causality test confirms that the direction is from expected skewness to corporate investment, not vice versa. The industry-adjusted analysis also supports the main argument of the study as well as the several types of robustness checks. In identifying whether the effects are temporary or not, three to five years average of the skewness assures that the results are not temporary; rather a long-term property.
