Abstract
While Pecking order theory predicts that information asymmetry will make firms reserve more internal cash by cutting down dividends, strong dividend history can reduce information gap and develop good reputation in the capital markets enabling firms to sell equity at prices closer to intrinsic value. Of these two incentives regarding dividend payments, KOSDAQ firms on average have relatively stronger incentive to send positive signal through dividends although they are more constrained by capital compared to KOSPI firms. On the other hand, the level of information asymmetry has been much lower for KOSPI firms and these relatively well known KOSPI firms tend to focus more on reserving cash than on sending signals. In general, reputation building and dividend signaling are proved to be very effective in reducing information asymmetry and firms whose future performance is expected to be good are more likely to be affected by this signaling incentive than by pecking order theory.
