Abstract
We investigate the relation between accounting conservatism and firms’ resource allocation decisions. Conservative accounting intentionally introduce downward bias in firm performance and book value. Depressed performance would increase firms’ risk, and the higher risk in turn would increase the cost of capital. This is expected to lead to lower investment than otherwise. This suggests that conservatism may result in under-investment, which in turn may lead to lower future operating and stock return performance. Using listed firms during 2005-2010, we find that conservatism is systematically positively associated with under-investment. In addition, conservatism is negatively associated with future operating and stock return performance. This is consistent with the interpretation that systematic under-investment affects negatively to firms’ future performance. This study contributes to the literature in that it shows the dark side of conservatism in firms’ real resource allocation decisions.
