Abstract

This study verified whether financial reporting conservatism is related to firms’ financial flexibility and their access to capital according to the level of accounting conservatism. If accounting conservatism basically assists monitoring and governance by capital providers, debt or equity providers should be more willing to extend financing and increase firms’ access to capital. If these conditions hold, this study predicts firms with greater reporting conservatism should exhibit greater financial flexibility(That is, this supposal is stated “Efficient Contracting View”:LaFond and Watts, 2008;Zhang, 2008). On the other hand, accounting conservatism leads to a cumulative understatement of net assets in the statement of financial position and more timely recognition of losses versus gains in the income statement. Thus, the book leverage ratio of the firm is systematically overstated compared to the true economic leverage, and net worth is systematically understated compared to the true economic firm value (That is, this supposal is stated “Distortion of Information View”). Both of these effects weaken the appearance of the firms’ financial position strength and may therefore reduce firms’ access to capital. Based on this point of view, this study examined these two opposing views of the relationship between accounting conservatism and firms’ financial flexibility and its resulting effects on corporate financial activities. As for the design of this study, an empirical analysis is performed by a sample of 7,185 listed firm-year in KSE and KOSDAQ from the 2009-2015. The main measure of reporting conservatism is derived from Dichev and Tang (2008) and Basu(1997). Major empirical results of this study are summarized as follows. Firstly, this study finds that firms that have a greater propensity to recognize expenses ahead of their associated revenue (more conservative firms) hold more cash, even after controlling for industry effects. In addition, firms that exhibit greater reporting conservatism have a greater propensity to save. The result of “Distortion of Information View” suggests that firms with greater reporting conservatism exhibit less financial flexibility and hence accumulate cash in order to build up internal capital to finance future investment opportunities when future financing is uncertain. Secondly, consistent with the “Distortion of Information View”, this study finds that firms with greater reporting conservatism are more likely to issue debts. Thirdly, this study also finds that firms with greater reporting conservatism have lower dividend changes following positive cash changes. Finally, this study finds that firms with greater reporting conservatism reduce their firms’ value. Consequently, the results of this study are generally consistent with “Distortion of Information View”. That is, the analyses suggest that firms with greater reporting conservatism are likely to face less flexibility in their corporate financial activities consisting of corporate liquidity management, debt or equity issuance policies, and payout policies.
