Abstract
Drawing from the literature on adaptation-level theory(Helson,1959, 1964) and past research on reference price(Emery, 1970; Monroe, 1973; Kalyanaram and Little, 1994), this paper introduces the concept of 'reference discount' and uses it to model the impact of price discount on brand choice. Reference discount, similar to the concept of reference price, is the reference point with which consumers assess the attractiveness of price discount being offered. The paper first sets out to explore whether the concept plays a significant role in explaining consumer brand choice behavior. The paper goes on to test whether a region of discount insensitivity (i.e., latitude of acceptance) exists around the reference point.Analyses using a panel data on spaghetti sauce purchases showed that the explanatory power was higher for the model with the reference discount variable compared to that with price discount variable only. The results also support the presence of a region of discount insensitivity around the reference point suggesting that price discounts do not necessarily lead to an increase in purchase probability. Furthermore, while price discounts that are higher (beyond the region of insensitivity) than the reference point lead to a positive effect on purchase probability, discounts that are lower than the reference price actually produces a negative effect. Finally, it is found that consumers with higher average brand loyalty have a wider region of insensitivity while those who are more sensitive to promotions have a narrower region.
