Abstract
This study analyzes the implementation of regulations in the rapidly growing Equity-Linked Warrant (ELW) market since its establishment in 2005, as well as the resulting changes in market structure and investor behavior, and proposes regulatory improvements. With specific focus on the impact of regulations on liquidity providers (LPs), market developments before and after the implementation of the third stabilization measures, including the recent three years (2020~2022) during the COVID-19 period, are empirically analyzed. By examining market dynamics, investor trading behaviors, and sources of profit generation by counterparties before and after regulation, structural changes in the market as well as the roles of LPs and the reasons for their exit are identified based on real-time order book and transaction data provided by KRX. Post-regulation, the ELW market experienced a significant decline in trading volume, a reduction in the number of listed instruments, and a concentration of trading around specific issuers and foreign investors, ultimately leading to market contraction and liquidity deterioration. Despite these developments, LPs continued to provide liquidity in the market and actively contributed to expanding the depth of orders and narrowing bid-ask spreads even during the recent period of market contraction. Specifically, the unilateral submission of narrower bid-ask spreads by LPs appears to have contributed to the profit realization of high-frequency traders (HFTs). When market spreads widened or narrowed, the bid-ask spread restrictions imposed on LPs created an unfavorable profit structure for them or hindered investors from trading at desired prices, respectively. This placed general investors at a disadvantageous position compared to high-frequency traders in terms of price-setting power, thereby leading to the continuous accumulation of losses among retail investors. These findings suggest that the bid-ask spread restrictions on LPs have weakened the economic functionality of the ELW market, such as exposing investors to derivatives with small capital and no margin requirements, and have effectively acted as a regulation that restricts market participation autonomy while reinforcing the dominance of high-frequency traders. Therefore, for the sound development of the ELW market and enhancement of market efficiency, market regulations need to be rationalized by abolishing the bid-ask spread restrictions on LPs altogether. This recommendation is aligned with previous domestic and international studies that emphasize the necessity of transitioning toward a regulatory framework that harmonizes market stability and efficiency. This study empirically analyzes the impact of regulation on the ELW market and not only identifies structural weaknesses and institutional challenges faced by LPs but also provides policy implications for fostering the healthy development of the market.
