Abstract
It is widely accepted, in the United States, that hedge fund activism generally results in positive effects, such as long-term growth of companies, increased shareholder wealth, and improved governance. In 2022, Korea witnessed the arrival of such shareholder activism, and activists demanded the target company to increase dividends, buy back its own shares, and appoint an audit committee member. This activism can be seen as quite positive in that it is the only channel for conveying the voice of shareholders to the company in the Korean capital market. Nevertheless, it has been argued that hedge fund activism pursues short-term profit while undermining the long-term competitiveness of companies. This paper explains why such criticism is not valid. First of all, it is not reasonable to argue that defensive measures against hostile takeovers should be available to defend against hedge fund activism. First, activism funds do not acquire a large stake in the target company enough to try a hostile takeover. Even if the shareholder proposal turns out to be rejected, there is little possibility of a hostile takeover, and thus granting the board several defensive measures such as poison pills, dual class shares, or classified board will have nothing to do with the shareholder activism. Second, while the defensive measures are concerned about the possibility for shareholders to mistakenly tender their shares to a inefficient bidder, activism is concerned about the possibility for shareholders to wrongfully vote positive. Taking into account of the difference between selling and voting, the possibility that the resolution at the general shareholders’ meeting is wrong is not high, and such possibility is further reduced when institutional investors are taken into account. It should not be accepted, either, to criticize activism from the point of short-termism. First, short-termism is theoretically difficult to establish in a modern efficient capital market. Activist funds are forced to consider their long-term reputation, and in such case, strategies that pursue short-term gains at the expense of long-term corporate value are not profitable any more. Second, several empirical papers on shareholder activism have failed to prove the tendency for the long-term value of the target company to be damaged. Rather, it can be generally concluded that activism improves profitability in the long run, which was reflected to short-term stock price. In conclusion, activism is a powerful channel representing the voice of shareholders in the Korean capital market, and is expected to bring about the significant change in the history of the Korean capital market.
