Abstract
This paper explores the role of investor sentiment index in financial studies. Many studies inthe behavioral finance literature suggest a number of proxies to use as time-series conditioningvariables and commonly argue that stocks tend to be overpriced (underpriced) during periods ofhigh (low) sentiment, which leads to predictably low (high) subsequent returns. However, thereare no definitive or uncontroversial measures. Baker and Wurgler (2006, 2007) form a composite index of sentiment based on a common variationin six underlying proxies of sentiment: the closed-end fund discount, NYSE share turnover, thenumber and average first-day returns on IPOs, the equity share in new issues, and the dividendpremium. Baker and Wurgler (2006) for the investor sentiment index, use the principal componentanalysis (PCA) to isolate common component of investor sentiment. This study introduces traditional sentiment proxies and the procedure of investor sentiment indexusing Baker and Wurgler's method. We also summarize previous empirical research related tothe investor sentiment index and suggest possible future research area.
