Abstract

The volatility index-VKOSPI has been used as a proxy for the fear gauge both in theory and practice. In this paper, we present a new model for the proxy of fear which measures bearish investor sentiment in crisis based on behavioral finance theory. The bearish investor sentiment index is extracted from the regime switching probabilities which underlies in the series of stock returns. To obtain a comparison with the VKOSPI, we analyze the information efficiency between two via regression and probit analysis. The result of analysis shows our index is better in a context of information efficiency. We continue to investigate whether our index can detect the existence of the disposition effect which is the tendency of investors to avoid losses and realize gains. The negative coefficient on product term composed of absolute return and our index can be interpreted as the proof of the existence of disposition effect. This phenomenon is detected in both market-wide level and specific investor group level.
