Abstract
This paper examines the interaction between liquidity and market efficiency in the Korean stock market from January 1997 to August 2009. We measure liquidity using average quoted spread and time-weighted quoted spread, and we take return predictability of 5-minute order imbalance to proxy market efficiency. We observe gradual improvement in both liquidity and market efficiency over the sample period. Unlike Chordia et al. (2008), however, return predictability of order imbalance is still statistically significant and there is no statistical difference between liquid days and illiquid days. Variance ratio tests of large firms show that prices are closer to random walk and that open-close/close-open return variance ratios increase in liquid days, especially in the subperiod of January 2001 to December 2005.
