Abstract
According to traditional agency theory, managers have competing interests on corporate management depending on the level of their equity holdings, and it has been required companies keep strict corporate governance to limit managerial opportunistic behavior. The purpose of this study is to investigate whether there is a nonlinear relationship between managerial ownership and firm performance and how managers’ competing interests on firm performance affect audit pricing. This study also aims to provide conditions necessary to be the effective audit committee by verifying how audit committee characteristics moderate the relationship between managerial ownership and audit fees. The results can be summarized in three aspects as follows. First, there is a nonlinear relationship between managerial ownership and firm performance. That is, at the lowest and highest levels of ownership, managerial ownership is negatively related to firm performance, supporting managerial entrenchment hypothesis but at the middle level of ownership, it is positively related to firm performance, supporting the convergence of interests hypothesis. Second, there is a nonlinear relationship between managerial ownership and audit fees. That is, at the sections of ownership supporting managerial entrenchment hypothesis, managers are likely to prefer low-quality auditors to pursue their private interests, whereas, at the section of ownership supporting the convergence of interests hypothesis, they are likely to prefer high-quality auditors. Third, a nonlinear relationship between managerial ownership and audit fees is moderated by audit committees that follow best practices. That is, the effective audit committees can engage a high-quality auditor with constraining entrenched managers’ influence on audit pricing, whereas, they do not actively intervene in cubing non-entrenched managers’ influence on audit pricing. In conclusion, the effective audit committees can weaken the negative influence of managerial ownership on audit fees and thereby lead to the engagement of high-quality auditors.
