Abstract

This study empirical investigates the existence of nonlinearity in the leading behavior of term spreads for future economic activities across regimes using single equation threshold models and four variable threshold VAR models. We find a strong nonlinearity (asymmetry) in the relationship between the term spread and the future economic activity. Single equation threshold models performs much better in in-sample and out-of-sample forecasting power and TVAR models also show significant differences in the generalized impulse responses of GDP growth to term spread shocks across inflation regimes and call rate regimes. In particular, we find that GDP growth tends to rise more significantly in low inflation regime or in low call rate regime. In a probit model incorporating nonlinear thresholds recessions in the future are predicted better than linear models.
