Abstract
This study investigates the effects of the life insurance settlement on the optimal design of the insurance contract and on the social welfare in the competitive insurance market. When the settlement market does not exist, the optimal contract exhibits a front loading which enables the insurer to hedge the reclassification risk in the second period. The optimal surrender value is zero. When the settlement market exists, the insured would be exposed to the reclassification risk because the second-period premium increases and the surrender value is set at the settlement price. This result lowers the consumer welfare. If a minimum surrender value is required by regulation, the optimal surrender value is equal to the minimum surrender value.
