Abstract
This paper studies the optimal contract structure of franchise system under the information asymmetry between franchisor and franchisee. In the model, private information of the franchisee about the demand function is assumed. The franchisor designs the composition of franchise contract to maximize its revenue from the initial fixed-fee and royalty and offers incentive contract menus in the first stage. The franchisee chooses one of the contract menus and this contract grant him the right to use the franchisor's brand name and business format at specific locations. The franchisee determines the optimal quantity of product or service to maximize his profit. This model demonstrates that the franchisor designs the incentive contract menus such that the franchisee chooses the menu under which he pays only fixed-fee when high demand is realized, while the franchisee chooses the menu under which he pays both of royalty and fixed fee when low demand is realized. Royalty in this model is per-unit charges and total amount of royalty charges increases with output level while fixed-fee charges does not depend on output level.
