Abstract
This paper studies the optimal franchise contract within a vertically differentiated duopoly market. New franchise service has been introduced in a market where the incumbent firm has provided a vertically differentiated service. Theoretical explanations for basic franchise contract have been developed in the game theoretic context of a franchise system. In the first stage, the franchisor designs the composition of franchise contract to maximize his/her revenue from the initial fixed-fee and royalty. In the second stage, the franchisee determines the optimal price of service to maximize his/her profit in a vertically differentiated market where consumers derive a benefit from service quality. The analysis demonstrates that the franchisor tries to exploit the franchisee to charge a lump-sum amount of fixed fee when the franchise system has a service quality advantage. However, the optimal franchise contract include royalty rate in addition to payment of an initial fee when the service provided by the incumbent firm is better than that of franchise system.
