Abstract

In this paper, we analyze empirically the effects of working capital management on firm value, using a sample of firms listed on Korea Exchange from 1999 to 2012. The main results of this study can be summarized as follows. The working capital has a significant and positive effect on firm value. However, a won invested in working capital is worth less on average than a won held in cash. That is, the marginal value of money held as working capital is lower than that of cash. Moreover, the additional investment a won in working capital, at current levels of working capital or leverage, reduces firm value. This result implies that excess working capital of firms destroy stockholder value, and also suggests that firms should seek to maintain an optimal level of working capital in order to maximize their value. The effects of working capital on firm value are lower for chaebol firms as compared to non-chaebol firms. The low sensitivity of working capital on firm value for chaebol firms implies that there is an internal capital market. The effects of working capital on firm value are higher when a firm faces financial constraints. Accordingly, the marginal value of money held as working capital is significantly higher for financially constrained firms. That is, the marginal value of working capital, perceived by shareholders, is higher for financially constrained firms. This result implies that for financially constrained firms, higher working capital increases the likelihood of taking positive net present value projects that would otherwise be abandoned, whereas liquidity provides no such benefits for financially unconstrained firms. However, when financially constrained firms fund additional investment in working capital at current levels of working capital or leverage, they undergo a higher value reduction. In conclusion, excess working capital of firms destroys stockholder value. This result suggests that the capital market penalizes firms that hold excess working capital at the expense of stockholders. Accordingly, firms should seek to maintain an optimal level of working capital in order to maximize their value.
