Abstract

The focus of this paper is on analyzing the causes of these internationalimbalances as well as the ability to reduce them through exchange rateadjustments. It attempts to quantify the differences in the effects ofcurrency rate adjustments on trade imbalances for the 17 Euro zonemembers original currency ’ (pre-euro) versus the euro as key currency(post-euro). To measure the extent of trade imbalances resulting fromdifferences in industry, the savings-investment gap, and current accountsurplus conditions, and the extent to which exchange rate adjustmentscontribute to reducing them, cross-sectional data was taken from a totalof 40 countries, including 17 members of the Euro zone, 10 non-eurocountries in the EU, and 13 OECD countries outside the EU. I was able to use the results of our empirical analysis to draw thefollowing four conclusions. First, Trade imbalances were observed to grow for Euro zone countries—not only in intra-regional transactions but also extra-regional ones—when the industry and savings-investment gaps with partner nations werelarger. Secondly, non-euro EU and non-EU OECD countries showedcurrency depreciation—that is, an increase in the exchange rate—withincreasing relative gaps with Euro zone countries in terms of industrystructure, savings-investment, and current account surplus conditions, particularly after the zone’s formation. Thirdly, the Euro zone countrieswere unable to resolve the trade imbalances arising from relativedisparities with its intra-regional and extra-regional partners throughexchange rate adjustment mechanisms, particularly after membership inthe zone. Finally, non-euro EU and non-EU OECD countries have beenable to use exchange rate adjustment mechanisms to address tradeimbalances in cases of relative surplus or deficit with trade partners inthe Euro zone.
