Abstract

This paper investigates the empirical relationship between the US-China trade balance and the real exchange rate from the two perspectives. First, the results from the vector error correction model show that the real exchange rate along with fiscal deficit, financial deepening and trade openness significantly affects the US-China trade imbalance in the long term while only trade-related variables such as trade openness and terms of trade have a significant effect in the short-term dynamics of trade balance. According to the variance decomposition analysis, the real exchange rate has only limited explanatory power on the trade balance of two countries both in short-term and long-term. Second, we estimate the change of the persistence of US-China trade imbalance by the regime-switching model. Its persistence decreased between 2010 and 2015 and has been on the rise in the period of trade dispute. The change of the persistence of trade balance is estimated to have a statistically significant relationship with the exchange rate system reform of China since 2014.
