Abstract

This paper examines a continuous-time dynamic stochastic optimization problem for an infinity-lived consumer who faces labor income uncertainty. A “perturbation method" is used to derive the analytical expressions representing the effect of uncertainty on consumption and its slope. Using these analytical expressions, this paper shows that uncertainty reduces the optimal consumption and increases the marginal propensity to consume (MPC) and that the persistence of income shocks may be an important factor in determining the size of precautionary savings and the increment of the MPC. After calibrating the model, this paper shows that the magnitudes of precautionary savings and the increased MPC can be substantial.
