Abstract
Firm's operating decision is mostly related with investment and financing, and that has a long-term features rather than short-term. Because firms execute tax planning from the long-term views, the research regarding tax avoidance is necessary from long-term viewpoint. Consequently, the purpose of this study is to analyze a long-term tax avoidance through related party transactions. For purposes of this study, we define tax avoidance broadly as anything that reduces firms' cash effective tax rate(ETR) over a long time(i.e 5 years). Effective tax rate(ETR) is computed by dividing some estimate of tax liability by a measure of before-tax profits. But all ETR variants, including the long-run measure do not capture conforming tax avoidance because the measure uses book income as the denominator. To verify conforming tax avoidance, we adopted modified ETR denominated by sales and cash flow from operations. Especially, ETR denominated by cash flow from operations is suggested by Dyreng et al.(2008) and used by Boram Choi(2012) to verify conforming tax avoidance. We find following empirical results. First, increase in related party transactions amount results in decrease in long-term cash effective tax rate. It shows that a tax avoidance is possible through related party transactions. Second, increase in related party transactions amount results in decrease in long-term cash effective tax rate denominated by sales. It is likely that the result is a thing from tax avoidance rather than from income smoothing. Third, there is a difference in between the results of long-term analysis and short-term analysis in analysis by cash effective tax rate denominated by cash flow from operations. Namely, it suggests that the results of long-term analysis are statically significant but the results of short-term analysis are not. According to prior research, if cash effective tax rate denominated by cash flow is a effective means for measuring of tax avoidance, it suggests that they are more likely to engage in tax avoidance activity through related party transactions for long-term purposes rather than short-term purposes. This study performs empirical analysis to examine whether firms use related party transactions to avoid corporate taxes from long-term purposes and to capture conforming tax avoidance.
