Abstract
We examine the relationship between current account and fiscal account in India in order to test the twin deficit hypothesis and the Ricardian equivalence in the context of India, one of the countries that has suffered the twin deficits for a long period of time. The twin deficit hypothesis states that budget deficits cause current account deficits. However, the Ricardian equivalence implies that there is no link between budget deficit and current account balance. We test the link between these two balances by Granger causality test, impulse response function, and forecast error variance decomposition in a VAR system. We employ the data that covers 1980:Q1 to 2014:Q4. The results show that either the twin deficit hypothesis or the Ricardian equivalence could not be supported in the case of India. Rather, our finding indicates that changes in current account could possibly affect variation of fiscal balance. This implies that current account deficit in India would be caused by other structural factors, that is an expansion of the aggregate demand.
