Abstract
This study empirically analyzes the relations between corporate governance and earnings quality for Korean domestic firms during the period between 2004 and 2010. The corporate governance index points provided by Korea Corporate Governance Service are used as a proxy for the corporate governance strength, and for the robustness check, we adopt the ratio of independent outside directors and the board size as the governance strength alternative. Furthermore, industry-adjusted consistent ROE (return on equity) is used to measure corporate governance effectiveness, which reflects a firm’s degree of agency problems; accrual quality, and earnings persistence are used to measure earnings quality. A key aspect of our research is the relevance of strong and effective corporate governance for the earnings quality. The residual agency problem would be less based on the agency theory, if a firm has more effective corporate governance. The main empirical results are as follows. First, we found that firms with more effective corporate governance structure have better corporate profitability performance. In addition, the two dimensions of corporate governance structure, i.e., its strength and effectiveness, are correlated, and supplementary. Second, we found the positive relationship between earnings quality and corporate governance strength. After controlling for the strength, more effective corporate governance leads to higher earnings quality. Third, firms with effective corporate governance have far higher earnings quality when their corporate governance is stronger. In contrast, when firms have ineffective corporate governance, there is no significant difference in earnings quality between firms with strong corporate governance and those with weak governance. Fourth, when we use the ratio of independent outside directors as a proxy for corporate governance strength, firms with weak corporate governance make no difference in earnings quality regardless of corporate governance effectiveness. However, firms with strong corporate governance show far higher earnings quality when those have effective governance structure. Fifth, when we use another proxy for the strength, i.e. board size, we also found that firms with effective as well as strong governance show much higher earnings quality. In addition, controlling for governance effectiveness, firms with strong governance structure exhibit higher earnings quality. Overall, corporate governance strength and effectiveness play a mutually complementary role in enhancing earnings quality. The two dimensions of corporate governance are also expected to reduce a firm’s fraudulent financial reporting behavior. In particular, when the corporate governance structure is inferior, there is no difference in earnings quality according to the effectiveness of corporate governance. For future research, more sophisticated measures of corporate governance strength and effectiveness are to be developed. This study contributes to the existing literature as follows. We considered various aspects with respect to corporate governance, corporate performance, and earnings quality. In addition, we examined the influence of independent directors and board size as additional corporate governance mechanisms.
