Abstract

To explain excess volatility frequently observed in asset markets, this paper suggests that the time-varying herd behavior and the difference between levels of risk aversion for agent groups can result in turbulence of returns and volatility clustering. Reflecting the realistic assumptions, this paper also extends the heterogeneous agent models, and theoretically proves the existence of steady state of dynamics in the deterministic model and their stability. The simulation analysis and the empirical results using daily data of KOSPI and KOSDAQ provide a valuable evidence that the time-varying herd behavior causes excess volatility as well as volatility clustering, and plays an influential role in dynamics of asset prices.
