Abstract

In this paper, we analyze empirically the effects of cash flows on adjustment speed of capital structure of firms listed on Korea Securities Market of Korea Exchange. The main results of this study can be summarized as follows. The effect of cash flows on adjustment speed of capital structure is low and insignificant for chaebol firms but is high and significant for non-chaebol firms. A non-chaebol firm’s cash flow features affect not only the target leverage, but also the speed of adjustment toward the target. When the absolute value of the active leverage deviation() exceeds the absolute value of the cash flow(), all of is available to adjust the passive leverage toward the active target leverage. However, the active leverage deviation beyond the absolute value of the cash flow(-) will be close only if the marginal cost of adjustment in the capital market is sufficiently low. Accordingly, the firm’s adjustment speed toward the active target leverage will be faster for up to than beyond that point. In addition, when the absolute value of the cash flow() exceeds the absolute value of the active leverage deviation(), the firm’s cash flow needs permit it to attain the active target leverage. However, a firm with the absolute value of the cash flow beyond the active leverage deviation(-) can attain its active target leverage in the course of fulfilling its cash flow needs, so further transactions should leave leverage undistributed. Our results are robust to variations of our cash flow measures by using the change of net working capital and the cash dividend paid. Moreover, we examine both financial constraints variables. Financial constraints proxy variables are dividend payment dummy and credit score dummy. The financially unconstrained firms adjust more quickly than the financially constrained ones.
