Abstract
Using 535 IPOs in the Korean stock market from October 2010 to December 2019, we analyze the effects of psychological pricing, a marketing strategy based on irrational human behavior, on the IPO market. The main results are as follows. First, we find the practice of regular price inflation in which the fair value of IPO stock is intentionally overestimated to highlight the discount rate. The degree of regular price inflation reaches 12% based on the first-day closing price and 20~25% based on the price reflecting underperformance for several months after listing. Second, such psychological pricing does not significantly affect the excess demand of institutional investors in the primary market, but it significantly increases the excess demand of individual investors. Third, both the institutional investors' excess demand and the individual investors' excess demand have a significant positive effect on the first-day return. However, only the excess demand of the individual investors has a significant negative effect on the market adjusted return for 1~3 months after listing. Fourth, the excess demand of institutional investors has a predictive power that seeks a true discount and avoids regular price inflation up to 3 months after listing as well as the first-day. However, the excess demand of individual investors does not have suchpredictive power except for the first-day. Our results suggest that individual investors are relatively vulnerable to psychological pricing, which causes overreaction in the market, thereby leading to high returns on the first-day and underperformance after listing.
