Abstract
Using non-financial firms listed in the KOSPI market of the Korean stock exchange from 1995 to 2010, this study examines corporate payout policy in recent years, especially focusing on persistence and smoothing behavior of firms. Since the financial crisis in 1997, Korean firms have had more earnings and increased total payout including cash dividends and share repurchase. In contrast to the US where dividends seem to disappear, more firms have continuously paid cash dividends. Furthermore, there is persistence in cash dividend policy but not in share repurchases: firms that paid cash dividends in the previous year are more likely to pay in this year while firms to buy back shares are not. While the cash dividends per far value of a share have steadily risen, the ratios of cash dividends to earnings(payout ratios) have been fluctuating. We argue that this finding is related with corporate incentive to smooth dividends to reduce a potential negative effect of a decrease in dividends. When firms which are expected to pay cash dividends have to decrease or omit dividends as their earnings drop, they may experience a negative effect on stock prices. So, firms do not increase corporate cash dividends as much as the changes in earnings, experiencing high fluctuations in payout ratios. After we estimate the degree of smoothing in terms of the speed of adjustment of dividends to earnings, we examine factors affecting the degree of smoothing behavior. The result shows firms with smaller size, firms with lower market to book ratio, and firms with lower profitability are more likely to smooth cash dividends. In addition, firms with more foreign ownership are less likely to smooth dividends while firms with high dividends yield more tend to perform smoothing. However, firm age and volatility of earnings which have influence on smoothing in previous researches do not affect the smoothing behaviors of Korean firms. This paper is the first empirical research on the persistence and smoothing of cash dividends and share repurchase policy of Korean firms.
