Abstract
This paper explores the relationship between non-interest activities and return volatility in the Korean banking industry. Based on a theoretic relationship, we analyse quarterly accounting data of Korean banks over the period from 2000 to 2008. Our main findings are as follows. First, overall the expansion of non-interest activities significantly increases the volatility of bank returns, which is more severe in national banks than in regional banks. The reason behind this is that the gap between the volatility of non-interest activities and that of interest activities is too great to be offset by the negative correlation of the two activities. Second, this trend has been becoming more obvious since around 2004 when various kinds of non-interest activities were allowed to banks by laws. Third, non-interest activities having the highest volatility turn out to be derivatives trading, securities trading, F/X trading, and fee business in order. According to the results of our study, if the volatility of non-interest activities continues to be very large, banks need to be very cautious about their future strategy of engaging in highly volatile non-interest businesses.
