Abstract
Using monthly data over the period of February 2001-July 2019, we examine whether resident U.S. dollar deposits help reduce the volatility of won/dollar foreign exchange rate in Korea which is measured by GARCH(1,1) conditional variances. According to our empirical results, U.S. dollar deposits by residents are found to have little impact on the won/dollar exchange rate volatility for the entire sample period. The same results are found from the regressions for periods of pre- and post-Global Financial Crisis. However, the rate of changes in the foreign exchange rate volatility are found to decline when resident U.S. dollar deposits increase, and this evidence is strong especially during the post-crisis period. This indicates that the increase in the resident U.S. dollar deposits shown in the post-crisis period contributed, in part, to enhance the stability of won/dollar foreign exchange market through dampening the rates of changes in won/dollar exchange rate volatility.
