Abstract
Prior research suggests that differences between Cash ETR and GAAP ETR (hereafter TE) reflect firms’ earnings management using tax expenses (e.g., Park and Lee 2021;Park 2022). Thus, we investigate whether the effect of firms’ strategies of increasing earnings through tax expenses on the cost of capital and information asymmetry. We also distinguish between TE driven by economic fundamentals (innate TE) versus management choices (discretionary TE) with respect to the cost of capital and information asymmetry. To do this, we use the weighted average cost of capital (hereafter COC) from KISVALUE database, and information asymmetry (hereafter VOL) is measured by volatility of daily stock returns for a year. We use the one-year-ahead cost of capital and one-year-ahead stock return volatility. Following Park and Lee (2021), we define TE as the differences between Cash ETR and GAAP ETR as our measure of earnings management using tax expenses. We also decompose TE into innate TE and discretionary TE components using a model from Park (2022). Our sample covers KOSPI and KOSDAQ listed firms. Our final sample consists of 16,610 firm-year observations based on the variable of interest (dependent variable) from 2000 to 2020 (2001-2021). Our empirical results are as follows. First, after controlling for several variables as well as discretionary accruals and real earning earnings management that affect the dependent variable (COC), we find that earnings management using tax expenses (TE) is positively and significantly related to the cost of capital. This results imply that investors perceive earnings management using tax expenses as a information risk-increasing factor to be associated with managerial opportunism, and thus require high risk premiums. Additionally, we also distinguish between TE driven by economic fundamentals (innate TE) versus managerial choices (discretionary TE). Both components have significant cost of capital effects. Second, we do not find that firms’ strategies of increasing earnings through TE are associated with higher information asymmetry measure to one-year-ahead stock return volatility as the dependent variable. However, we find evidence of significantly positive relations between TE and information asymmetry, when we use a binary indicator variable measure by considering aggressiveness (highest TE quintile, i.e., firms that have relatively high TE) as the variable of interest, and when we use in the regressions with contemporary relation as the dependent variable for year t. This findings are consistent with managerial opportunism hypothesis that earnings management through tax expense garbles the market, and exacerbates information asymmetry in the stock market. In addition, we find significant positive associations between innate TE and information asymmetry, whereas discretionary TE variables is not significant. Lastly, when we partition the sample into KOSPI and KOSDAQ, we also find that our results are qualitatively similar. Overall, these results show that firms manage earnings by lowering their tax expenses are associated with higher cost of capital and exacerbates information asymmetry in the capital market. Therefore, our findings are consistent with managerial opportunism hypothesis to intervene in financial reporting process. To our knowledge, our study is the first which examine the impact of TE on the cost of equity and information asymmetry. Moreover, our findings document that firms’ strategies of increasing earnings through tax expense increase the cost of capital as well as information asymmetry. Our findings will thus be of interest to academicians, managers, investors, and regulatory authorities alike. Our study contributes to extant TE literature as well.
