Abstract
We study contests between two players in which each player hires a delegate who expends her effort on his behalf to win a prize. We examine the equilibrium effort levels and expected payoffs for the players and delegates in two kinds of contests: ‘the contest with delegation’ and ‘the contest with party.’ In the contest with delegation, players do not expend effort and delegates do. In the contest with party, both players and delegates do expend effort. Solving for the Nash equilibrium of each contest, we find three results. First, the contest with party occurs when the players highly value the prize. Second, the players prefer the contest with delegation to the contest with party, and their preferences are unchangeable even if the value of the contested prize and/or the contest-ability difference between two delegates are changed. Third, a rent dissipation [the players’ expected payoffs] in the contest with party is lower [higher] compared to that in the contest with delegation. The implication obtained from the paper is as follows. Our results may be referred to as the division of labor in contests. The implication can be applied to analyzing theoretically the effect of the separation of ownership and management on a firm's performance and a social efficiency. Owners hire professional corporate management to prepare for the enlargement of the scale of management and the sophistication of the distribution of shares. The paper shows the separation of ownership and management can contribute to improve firms’ performance (by increasing expected payoffs) and a social efficiency (by decreasing rent dissipation).
