Abstract
Because of the social values attached to employment, the social benefit(cost) of employment tends to exceed the private benefit(cost) which a private firm faces when it makes an employment decision. This difference leads to externality and social sub-optimality problem, and accordingly provides a theoretical basis for policy intervention, especially when the labor market is not cleared fast enough. This paper discusses this externality issue in the employment decision and explores its related theoretical and political implications. Particularly, this paper introduces a policy proposal where a positive or negative Pigovian subsidy is given to a firm in accordance with the net increase or decrease in its employment level to correct the externality problem, and discusses the policy effect.
