Abstract

This paper aims to measure the magnitude of the required adjustment in exchange rates and its possible effects on the Korean Economy during the process of rebalancing the “Global Imbalance". Employing a model presented by Blanchard, Giavazzi and Sa (2005), we identify the effects of asset demand shocks and goods demand shocks on the current account and the exchange rate of the United States. The empirical result reveals that: when the current account deficit/GDP ratio of the U.S. rises up to one percent, the U.S. dollar depreciates about 38.6% in the long-run. Moreover, the depreciation required to shift from the actual to the sustainable current account deficit would be equal to about 43.6%. Extending the model to the small open economy as in Koichiro and Naohisa(2002), we find that when the current account deficit/GDP ratio of the U.S. rises up to one percent, Korean GDP decreases about 11% in the long-run.
