Abstract
This paper analyzes theoretically and empirically the relationship between military conflicts and trade. A country makes a decision of whether it makes a war or not against others based on the benefits and costs of the war. If it gains victory from war, it would obtain prizes of war such as land, resources and intangible gains while if defeated, it would damage its trade as well as wealth. With an uncertain outcome, a war can be considered as a risky asset. I construct a model explaining the probability of a country provoking a war based on choosing a proportion of risky assets in a portfolio, with the maintenance of peace as a risk free asset. I test the model by cross-country panel data set of military conflicts and trades for the 1950~2001 period. It is concluded that increasing trade openness lowers the war-provoking probability significantly.
