Abstract
This paper studies the economic effects of trade control of strategic items with a special emphasis on the Korea-Japan trade conflict. It considers a simple three-country model in which two upstream firms in Japan supply intermediate inputs to a domestic downstream firm and to a Korean downstream firm. Those two downstream firms compete against each other in a third country. The paper constructs three scenarios to find the optimal export regulation strategy for Japan and Korea’s optimal counterstrategy. The scenarios are as follow: i) Japan imposes no trade regulation, ii) Japan imposes a trade regulation and Korea does not respond, iii) Japan imposes a trade regulation and Korea responds by subsidizing a potential domestic intermediate input provider. The paper first shows that Japan’s export regulation benefits domestic social welfare but has negative impacts on Korea and the third country’s welfare if Korea does not respond. Second, if the technology gap between the Japanese and the potential Korean intermediate input supplier is small enough, then Korea’s subsidization policy against Japan’s regulation can improve Korea’s social welfare. Finally, Japan does not impose any trade regulation if the technology gap between Japan and Korea’s intermediate input suppliers is small enough, whereas Japan imposes trade regulation and Korea responds if the technology gap is large enough.
