Abstract
This study analyzes how countervailing duties of a foreign country affect the optimal subsidization strategy of a home country. The paper describes a simple, two-country model in which a home upstream firm supplies its produced inputs to both domestic and foreign downstream firms, while an analogous foreign firm supplies its output exclusively to downstream firms in the foreign country. It assumes that the foreign country retaliates against the home country’s upstream subsidies using countervailing duties on the basis of the i) Lesser Duty Rule, the ii) WTO Standard Rule, and the iii) Adverse Facts Available. The paper first shows that the home country always subsidizes its upstream firm under the lesser duty rule. Second, under the WTO standard rule, the home country provides an upstream subsidy only when it can transfer profits from foreign downstream firms to domestic downstream firms. Finally, it is always optimal for the home country to subsidize its upstream firm, even if the foreign country raises countervailing tariffs to trade prohibitive levels using the Adverse Facts Available.
