Abstract
This study analyzes whether firms that have book-tax difference effect to earnings quality. This study also investigates whether the role of book-tax differences in indicating the persistence of earnings, accruals. Hanlon(2003) documents that the level of book-tax differences influences firms, earnings quality. Based on empirical evidence in Hanlon(2003), firm-years with large book-tax differences have earnings which are less persistent than firm-years with small book-tax differences. Following Hanlon(2003) and Sloan(1996), I consider two components in which earnings quality likely occurs: the persistence of earnings and accruals. The 1,274 Korea Stock Exchange(KSE) firm-year observations are selected as a test sample and an analysis period is 4 years(1999-2002). The results indicate that firm-years with large book-tax differences(LBTD) have lower persistence of earnings and accruals than small book-tax differences(SBTD). Thus, the evidence shows that firms use temporary book-tax differences to increase earnings. The results also indicate that firm-years with large negative book-tax differences(LNBTD) have lower persistence of earnings and accruals than small book-tax differences. This means that in case of more taxable income than book income, firms generally have not stress about scale of taxable income. Accordingly, reversal effects appear to next firm-year. However, contrary to my expectations, large positive book-tax differences(LPBTD) are not related to the persistence of earnings and accruals. This means that in case of more book income than taxable income, firms have much stress about decreasing the gap between book income and taxable income. Overall, the results support the usefulness of book-tax differences as a reliable metric to influence earnings quality. These findings are expected to be of interest to tax policy makers, standard-setters, academic researchers, investors and firms, accountants.
