Abstract
This paper uses a dataset of 70 Russian regions to examine the dynamic relationship between the informal economy and the government revenue from 1996 to 2003. We employ a two stage estimation method based on both the fixed effect model and the system GMM model. At the first stage, we analyze the link between the informal economy and the growth of legally registered small private enterprises. At the second stage, we estimate the relationship between the informal economy and the government revenue. If the informal economy stimulates the growth of small registered enterprises, the amount of government revenue could be increased. Hence, the predicted value of the growth of small enterprises, which is estimated in the first regression, is included as an explanatory variable in the second stage of the regression dealing with the determinants of tax revenue of the government. This paper finds a positive relationship between the informal economy and small enterprise formation. Also it is found that tax revenue increases with small enterprise formation in the previous period. These results imply that the lagged informal economy increases tax revenue by helping small enterprises to be formed. However, in overall, the informal economy tends to reduce tax revenue as the negative contemporaneous effect of the informal economy on tax revenue turned out to be bigger than the lagged positive effect through small enterprise formation.
