Abstract

Global financial crisis in 2008, the sovereign debt crisis of southern European countries in 2009, and the COVID 19 pandemic crisis in 2020 have provided incentives for monetary authorities in Europe to implement the policy of quantitative easing and low-interest rates. This paper investigates the current status of low interest rates in Europe, analyzes macroeconomic variables affecting European interest rates through the Granger causality analysis, the impulse response function analysis, and the variance decomposition analysis. And this paper analyzes long-term and short-term trends of major variables expected in the recent crisis with Mishkin(2020). Results of the Granger causality analysis find that interest rates and inflation rates move in the same direction, which can be explained in Europe by the relationship between interest rates and inflation rates analyzed formally by Barth and Ramey(2001). Results of 'the impulse response function' show if the European economy reaches a recession, the ECB introduces a policy of increasing money supply, the liquidity effect of increasing money volumes initially lowers interest rates, and then the income, price, and expected inflation. However, the liquidity effect is greater than the income effect, the price effect, and the expected inflation effect, indicating that interest rates do not recover to their initial level of interest. And results of the variance decomposition also show that interest rates affect inflation the most, followed by economic growth. And the ECB's expansionary monetary policy has been shown to affect long-term interest rates through the policy of quantitative easing.
