Abstract
The analysis of the impact of taxation and monetary policy by using an overlapping generations model with nominal rigidities and bubble asset yields the following results. Asset volatility can be minimized if the central bank and tax authorities cooperate but this approach is not optimal. Welfare can be maximized when there is zero taxation and the optimal monetary policy is implemented. However, when monetary policy is not optimal, taxation can still improve welfare. Accordingly, monetary policy should respond to asset bubble shocks and taxation can be used as a complementary tool when the monetary policy is not optimal. In addition, when the tax rate is high, the central bank pay more attention to asset volatility than aggregate demand fluctuation.
