Abstract
[Purpose] This study examines that the effect of cash flow performance on CEO compensation and whether cash flow return on investment and stock return have a mediating effect on the association between cash flow performance and CEO compensation. [Methodology] Using 3,569 observations of Korean non-financial firms listed on KOSPI from 2013 to 2020, a three-path mediation model was used to verify the relation between cash flow performance and CEO compensation and to analyze mediation effects. [Findings] The empirical analysis results are as follows. First, it was found that there is a relationship between cash flow from operating activities, which is a cash flow performance indicator, and CEO compensation. This means that not only performance measures of earnings but also cash flow from operating activities can be taken into consideration as an indicator that can affect CEO compensation, and it was confirmed that companies is likely to use cash flow from operating activities as one of the important information in the management compensation contract. Second, it was found that cash flow return on investment has a partial mediating effect on the association between cash flow performance and CEO compensation. Third, it was shown that stock return had a partial mediating effect in the relationship between cash flow performance and CEO compensation. [Implications] This study attempts to provide an answer whether the cash flow performance index affects CEO compensation, comparing with the previous studies that mainly analyzed the relationship between the accounting profit performance index and CEO compensation. In this study, in the case of a compensation contract that can harmonize the interests of shareholders and managers, not only the accounting performance measurement, affects the decision of CEO compensation, but also the cash flow performance index can be suitable for the determination of CEO compensation. Therefore, it is suggested that there is a relationship between cash flow performance and CEO compensation.
