Abstract
In this paper we followed theoretical, numerical, and empirical approaches to analyze the outcomes generated by two extreme systems for intergovernmental fiscal relations in terms of education finance. Analytically identifying the political economy equilibrium and major features of centralized and decentralized funding for public education, we carried out numerical exercise to compare and contrast the quantitative results across the two systems and then we tested the model’s predictions on the relationship between OECD countries’ revenue decentralization and their K-12 education expenditure share in the general government’s annual budget. We found that fiscal decentralization in education encourages local governments to spend more money on the K-12 education while widening income inequality in relatively poor regions could lead fiscal decentralization to have the inverse impact. This study can be seen as yet another argument for allowing local governments to be responsible for their education funding in a time when the central government tries to improve nationwide public investment in K-12 education as well as the student performance in the country.
