Abstract
This paper investigates stock market reactions to the KOSPI 200 index changes. We find that stocks added to the Index exhibit a significant positive cumulative abnormal return in the short run. The positive market reaction, however, was followed by an immediate price reversal. Furthermore, cumulative abnormal return became insignificant in the long run. Unlike the price pressure hypothesis, our results show that increase in demand is caused by individual investors. On the other hand, excluded stocks from KOSPI 200 exhibit a significant negative cumulative abnormal return in the short run but an insignificant abnormal return in the long run. Trading volumes and bid-ask spreads remained unchanged, but downturns in prices were remarkable. One of the reasons for these results is relatively small Korean market size. Decrease in the number of shareholders and increase in shadow costs suggests that index change is more powerful signals to the excluded stocks in the index as bad news than to the included stocks as good news in the Korean stock market.
