Abstract

This study investigates the relationship between accounting conservatism measures and the information content of earnings and the expected equity cost of capital in manufacturing firms listed in Korean Stock Market over the period of 2002 through 2011. This study examines whether higher conditional conservatism decreases the speed with which equity investors disagreement and uncertainty resolve at earnings announcements and reduced information content of earnings associated with conditional conservatism manifests in economic costs ass reflected in higher expected equity cost of capital. This study finds that a firm-year measure of conditional conservatism is negatively related to the ratio of average daily volume (volatility) during the annual earnings announcement window to average daily volume (volatility) during the post-announcement window. This study also finds that the reduced information content of earnings associated with conditional conservatism results in higher expected equity cost of capital following earnings announcements. This study finds positive stock returns subsequent to the earnings announcement for firms with higher conditional conservatism, particularly firms with positive returns during the earnings announcement window, which is consistent with investors fixating on negatively biased earnings and higher costs of information processing.
