Abstract
The goal of this paper is to examine analytically how population aging may affect the optimal tax mix between capital and labor income, utilizing a simple overlapping generations model. In particular, this paper distinguishes between the case where tax revenue is used for government consumption and the case where it is returned through lump-sum transfers to taxpayers, in order to examine how the effects of fertility and mortality changes on optimal taxes may vary between the two cases. Our analysis shows that a decrease in the fertility rate and a decrease in the mortality rate, the two causes of population aging, have asymmetric effects on the optimal tax mix. Also, the effect of each of the two demographic changes on optimal taxes is shown to reverse between the two cases of fiscal policy. These results indicate that, for proper analysis of the impact of population aging on optimal taxes, one needs to consider fertility and mortality changes separately instead of focusing only on the age structure of population. It is also made clear that the optimal tax mix critically depends on the way tax revenue is used and the set of available fiscal instruments.
