Abstract
In this paper we showed that the education tends to extend the degree of income polarization through the signaling role it plays in the labor market under asymmetric information. As the employers may update their information only imperfectly about an individual worker’ type by observing his education level and his job performance, in the presence of imperfect capital market, the educational choice by individual workers may affect income gap between different groups of workers through the associated externality. In particular, it is shown that the income polarization can be made greater when the overall income level increases (so that a smaller portion of individuals are credit-constrained in their choices of education) and when the signaling becomes more perfect. This paper suggests that the government can effectively mitigate the degree of income polarization by intervening in the capital market to provide low-income individuals with more access to credits.
