Abstract
The purpose of this study is to examine the effects of oil price volatility on financial stress in Korea. To do this, we adopt a Markov switching model for the sample period from January 2003 to September 2023. The empirical results from the simple regression analysis show that volatility of oil prices influences positively financial stress, implying that when oil price volatility increases, the financial market experience more stress. When we adopt the Markov switching model, we find that oil price volatility influences positively financial stress only in a tranquil financial stress state. This result suggests that the policy maker and investors are more cautious the increase of oil price volatility in the tranquil state than in the high financial stress state. Finally, we divide oil price volatility into volatility from the increasing oil prices and volatility from the decreasing oil prices. The empirical result indicates that the increase of volatility from the oil price increases and volatility from the oil price decreases affect the financial stress negatively and positively respectively only during the tranquil financial stress state. Our results indicate that investors and policy makers are more cautious of oil price volatility on financial sector during the tranquil financial stress state.
