Abstract
This paper examines the relation between industry competition and conditional conservatism(hereafter ‘conservatism’), also referred to as timely economic loss recognition. We expect that when firms are included in a competitive market, they recognize loss more quickly to improve their competitive position as a competitive strategy. For empirical test, we measure industry competition as Hirschman-Herfindahl Index(hereafter ‘HHI’), which is the most commonly used proxy for the degree of market competition. Further, our measure of accounting conservatism is based on Kahn and Watts(2009). The empirical findings of the study are as follows. We find that market competition has a positive relation with accounting conservatism. This indicates that the firms in a intense market competition recognize economic loss in more timely manner to achieve competitive advantage. In additional test, we find that firm’s competitive strategy affect the relation between market competition and accounting conservatism. This means that the firm with product differentiation strategy exhibits more accounting conservatism than the firm with cost leadership strategy in more competitive market, because they face more competitive pressure. Next, we examine whether the effect of market competition on accounting conservatism differs between firms in the same market depending on the market share. We find that the positive relation between market competition and accounting conservatism holds for the firm with high market share but not for the firm with low market share. This result is consistent with prior literature and suggests that the firm with high market share is less likely to undertake accounting conservatism, because they face less competitive pressures than the firm with low market share. Further, we conduct the several robustness check on the analysis and find that our results are robust to these additional analyses. Our findings have the following implications. First, this paper contribute to the literature by shedding light on the strategic perspective between market competition and accounting conservatism. Prior studies associated with market competition and conservatism only focus on as the role of corporate governance reducing agency problem between manager and stakeholder. But, our study suggests that we should consider the strategy aspect of market competition and accounting conservatism as well as the governance aspect of that. Second, we show that the relation between market competition and conservatism can be affected by firm’s competitive strategy and market share. As a result, we suggest that the firm’s characteristics such as competitive strategy and market share affect accounting conservatism. Finally, we expect that our findings extend future study with respect to market competition, conservatism and firm’s strategic disclosure choice.
