Abstract

Prior to K-IFRS, goodwill was subject to periodic amortization and a recoverability-based impairment test. K-IFRS eliminated the regular amortization of acquired goodwill and instead required firms to test goodwill balances for impairment at least annually. K-IFRS has expected that a new approach will better reflect the underlying economics of those assets. However, manager's discretion may be involved in determining when goodwill is assessed for impairment and in estimating recoverable amount. Accounting choices are influenced by differences in manager's individual characteristics(Ge et al. 2011). In this study, we focused on the overconfidence among individual characteristics, and examined how managers' overconfidence affects the recognition of goodwill impairment, one of the accounting choices. Overconfident managers overestimate the returns to their investment project, and misperceive negative net present value as a value creating. They also underestimate losses and risks. They overestimate their knowledge and skills and suppose they have control on all problems. Therefore, overconfident managers are likely to estimate the future cash flow of the cash-generating unit for impairment testing. And even if signs of impairment are found, overconfident managers can be assured that they are capable of recovering. As a result, we are expecting that overconfident managers will be less aware of the goodwill impairment. If foreign investors appropriately monitor and control the managers, the possibility that overconfident managers may be less aware of goodwill impairment may decrease. The test samples in this paper are drawn from a set of 1,493 firm-year observation spanning from 2011 to 2017. Main findings can be summarized as follows. First, overconfident managers are less aware of the goodwill impairment and recognize it less even if they recognize it. Second, the negative relationship between overconfidence and impairment loss is mitigated for firms with higher foreign ownership. These results are consistent with our expectations that foreign investors may effectively monitor the discretion over goodwill impairment. This study contributes to the existing goodwill impairment literature. While the prior studies concentrated on whether goodwill impairment losses reflect declines in the economic values of firm's goodwill balance or they are influenced by managerial incentives, this paper shows that one of the personal characteristics of manager, the overconfidence, may also affect the recognition of goodwill impairment losses.
